A Guide to Annual Percentage Rate (APR) and Financing Math

When borrowing money through a mortgage, car loan, or personal loan, lenders present two distinct rates: the nominal interest rate and the Annual Percentage Rate (APR). While the nominal rate determines your monthly interest charge, the APR represents the true total cost of borrowing, incorporating both the interest rate and all upfront transaction fees. Understanding APR is essential for comparing loan offers from different lenders.

Nominal Interest Rate vs. APR

- Nominal Interest Rate: The raw interest rate charged on the outstanding loan principal. This rate is used to calculate your basic monthly payment. - Annual Percentage Rate (APR): The comprehensive rate of borrowing. It includes the nominal interest rate plus other compulsory finance charges (such as loan origination fees, private mortgage insurance, document fees, and discount points), expressed as an annual percentage.

How Loan Fees Increase the APR

When you pay upfront closing fees, the actual amount of money you borrow is reduced, or your total debt principal is increased. In either case, the effective cost of borrowing rises. For example, if you take a $10,000 loan with a 5% nominal rate and pay a $500 origination fee, your monthly payments are based on $10,000, but you only receive $9,500 in net cash. This pushes your true borrowing cost (APR) up to approximately 6.1%.

The Importance of Comparing APRs

Comparing loans based solely on the nominal interest rate can be deceiving. Lender A might offer a 4.5% interest rate with $3,000 in fees, while Lender B offers a 4.7% interest rate with only $500 in fees. By checking the APR, you can identify that Lender B's loan is actually cheaper over the full term because its APR is lower, despite the higher interest rate.

APR vs. APY (Annual Percentage Yield)

While APR is used to measure the cost of borrowing money, Annual Percentage Yield (APY) is used to measure the interest earned on savings accounts and investments. APY accounts for the compounding interest earned within a year, which makes the APY slightly higher than the nominal interest rate.

Discount Points and Mortgage APRs

Discount points are fees paid directly to the lender at closing in exchange for a reduced nominal interest rate. One point equals 1% of the loan amount. Buying points lowers your monthly payment but increases your upfront closing costs, raising the APR if you sell the home early.

Truth in Lending Act (TILA)

In the United States, the Truth in Lending Act requires lenders to clearly disclose the APR on all consumer loan agreements before signing, protecting consumers from hidden fees.
